Thanks for trying the stylesheet.
I can see from the xmlspy specs that its default parser is MSXML.
This is the problem.
My page says that you need to use SAXON parser.
You need to install the instant SAXON (available at my page too), and
choose it for your stylesheets.

You need to check the "External XSL Transformation Program".
I think you want the text in the window to be something like:
'C:\saxon.exe -o %2 %1 %3' (no single quotes)
This means you need to unzip the saxon.zip file so that it extracts
the saxon.exe in your C:\ directory.
Microsoft will not recognize:
i) saxon extensions (saxon:output, etc.)
ii) xsl:transform
